I see that 3.4 doesn't allow forum code AND html to coexist and that in order to display pictures, you must be using forum code. Any particular reason this change was made? Can it be undone?

Yes it can be undone. Go to the Feature Configuration menu in the admin options and look for the 'Allow HTML' option. Turn it on if you want, BUT BEWARE...
